Are there any plans to support location based DNS with the new European/US servers? I assume we can get DNS provided by someone else which would allow connections to be routed to the closest server. Does WebFaction or anyone else have a recommendation for a DNS provider that supports location based routing?

There are currently no plans to provide location based DNS services. A common solution for geo-location domain routing does not happen at the DNS level, but happens with a central server that only does geo-location look-ups based on IP and than 301 redirects to the correct server. You would have to set up an apache server that used Geo-location based IP redirects. Some info on one of these modules, mod_GeoIP, is explained in this community post.
